AU Small Finance Bank's audit record is clean on its face: no auditor resignations, no qualifications, and a routine rotation cycle since 2021. The profit number, however, is built on a series of accounting choices, merger reserves, below-the-line investment gains, and COVID-era provisioning reversals, that the bank has disclosed but not quantified for the coming ECL transition. Executive pay has repeatedly required RBI intervention, and the bank's operating cash flow was negative for three straight years before turning positive in FY2025-26.
Key findings
- Reported profit is shaped by a series of accounting choices
Major- The Fincare merger, effective April 1, 2024, was accounted under the pooling-of-interest method, with ₹180.45 crore transferred to Amalgamation Reserve rather than P&L. On transition to RBI's new investment classification guidelines, the bank reversed the provision for depreciation balance into General Reserve and credited a net fair value gain of ₹9.98 crore there as well. In Q1 FY27, the bank made a one-time ₹23 crore provision from strengthening NPA norms in selected unsecured products, while management declined to quantify the ECL transition impact, stating models are at a "preliminary stage". - Executive pay repeatedly required RBI intervention
Major- RBI did not accede to Variable Pay proposals for FY2019-20 for both the MD & CEO and WTD, vide letter dated May 3, 2021. RBI approved only 8,585 ESOPs for the WTD on July 20, 2021, against an earlier proposal for 99,800. RBI approved the MD & CEO's fixed pay of ₹3.32 crore on December 2, 2025, up from ₹2.88 crore approved December 10, 2024. The WTD's ESOP exercises in FY2023-24 carried a perquisite of ₹24.30 crore excluded from remuneration disclosures. - A ₹25 crore payment to the Government of Haryana remains sub-judice
Minor- The bank made a ₹25 crore payment to the Government of Haryana in FY2025-26 as a customer redressal measure following outflows from government accounts, with the matter under investigation. Separately, the bank disclosed GST input tax credit demands of ₹2.50 crore from Maharashtra, ₹1.31 crore from Karnataka, and ₹0.21 crore from Tamil Nadu, all received between April and August 2024. - Operating cash flow was negative for three years before turning positive
Minor- Standalone operating cash flow was negative ₹665 crore in FY2022-23, negative ₹1,125 crore in FY2023-24, and negative ₹1,719 crore in FY2024-25, before turning positive at ₹884 crore in FY2025-26. Reported profit was positive in each of those negative years. The board recommended a ₹1-per-share dividend in each of the last four years. - Loan exposures shift off the balance sheet through securitisation
Minor- The securitisation book stood at ₹8,176 crore as of March 31, 2024, and inter-bank participation with risk sharing was ₹600 crore as at March 31, 2026, against Nil a year earlier. Members approved a borrowing limit of ₹22,000 crore in July 2019; borrowings stood at ₹13,872 crore as on March 31, 2026, and the board approved raising the limit to ₹30,000 crore on April 27, 2026. - Revenue recognition is conservative on penal charges but aggressive on upfront fees
Minor- Loan origination income is recognised at inception of the loan, while EMI bounce charges, cheque return charges, and penal charges are recognised on realisation basis. The Fincare merger and a new Digital Banking segment recast comparability: Retail Banking segment revenue grew from ₹7,234 crore in FY2023 to ₹15,780 crore in FY2026, while its PBIT margin declined from 21.56% to 12.23%. - Related-party dealings are recurring but modest
Minor- The largest item was ₹16.81 crore transferred to the promoter-linked AU Foundation in FY2025-26, down from ₹26.74 crore the prior year. The board's report states no material significant related party transactions occurred in FY2024-25, FY2023-24, or FY2022-23, with no AOC-2 disclosure required. - Auditor rotation has followed RBI-mandated cycles since 2021
Clean- S.R. Batliboi & Associates retired at the 26th AGM on August 17, 2021, after four years, per RBI's tenure limit for bank auditors. Deloitte Haskins & Sells and G. M. Kapadia & Co. were appointed for three years from that AGM, and M S K A & Associates and Mukund M Chitale & Co. were appointed for three years from the 29th AGM on July 26, 2024. Total auditor fees ranged from ₹1.91 crore to ₹3.57 crore across FY2020-21 to FY2025-26.
What to watch
- Universal Banking licence. The final licence application was submitted during March 2026, subject to RBI's assessment of compliance with in-principle approval conditions.
- ECL transition. RBI's final ECL guidelines are expected effective April 1, 2027 with a five-year transition period; management deferred concrete impact guidance to end of Q3 FY27.
- Haryana matter resolution. The operational matter remains sub-judice and under investigation as of the FY2025-26 Annual Report.
- CGFMU claims. Claims for the FY26 pool are expected by end of Q2 FY27, with realisation by end of December 2026.
- RBI inspection divergences. RBI's Annual Financial Inspection for FY2024-25 and subsequent years may report divergences in asset classification or provisioning; RBI did not conduct an AFI for FY2023-24.
Bottom line: This is a disclosed and audited record with a clean auditor-rotation history and modest related-party dealings. The risk sits in the accounting choices that shape reported profit, merger reserves, and below-the-line gains, and in the pay process that has repeatedly needed RBI to step in. Read the profit line with those choices in mind, and watch whether the ECL transition gets a quantified number by end of Q3 FY27.
